Donna most definitely is dead and her appearance most likely will be in a dream sequence.  Meryl's shooting schedule was only 1 week so her appearance  is limited.   Plus, this plot point validates why everyone would venture back to the island for expecting mother Sophie.  Who's to say for what reason which has to be important if Sophie's grandmother Lady Gaga heads to the island as well.
